Foreclosures have been increasing on all types of properties, from vacation homes to commercial sites. Nonetheless, the boom in foreclosures is probably being felt mostly by homeowners.

The prospect of losing your home can be stressful. You may be trying to figure out a way to catch up on the mortgage to avoid foreclosure. If it's too late, you may be trying to find a new place to live. It's easy to overlook the tax consequences for home foreclosures. These consequences may come as an unpleasant surprise.

A tax bill from the Internal Revenue Service (IRS) may be sent to you after the foreclosure is finished. Whether you receive a bill depends on a variety of factors:

Is your mortgage a recourse or non-recourse loan?
Is the foreclosure treated as a sale of the property or the cancellation of a debt?
Does the Mortgage Forgiveness Debt Relief Act of 2007 (MFDRA) apply to you?
Recourse or Non-Recourse

If your mortgage is a recourse loan, you're personally responsible for repaying the bank or mortgage company. If you don't repay the loan, or "default," the bank can sue you for the remaining amount due on your loan if the proceeds from a foreclosure sale doesn't cover the amount you owe.

On the other hand, if your mortgage is non-recourse, your lender can't make you pay the loan. The only thing it can do is foreclose and sell your house for payment on the debt.

Sale

Regardless of whether your mortgage is recourse or non-recourse, the foreclosure is a taxable sale for you. This is true even if you give the lender a deed to your home in satisfaction of the debt, which is called a deed or transfer "in lieu of foreclosure." Since the foreclosure is treated as a sale, you have to report any gain from the sale as income. You'll be taxed on that gain.

Unfortunately the reverse isn't true. You don't get a deduction for any loss that you might have as a result from the foreclosure.

Figuring a Gain

To figure your gain from the foreclosure, take the difference between the amount realized from the sale and the adjusted tax basis of the home. Usually, your adjusted tax basis equals the price you paid for the home plus the cost of major improvements. The amount realized generally equals the gross proceeds minus expenses. In a foreclosure, the amount realized depends a lot on whether your loan is recourse or non-recourse:

Recourse loans - if your home is sold at a foreclosure sale, the amount realized is its fair market value (generally the sales price) minus expenses of the sale (court costs, legal fees and real estate commissions)
Non-recourse loans - the amount realized equals the amount you owe on the mortgage plus any interest that comes due up to the time of the foreclosure
Cancellation of Debt

Generally, if you borrow money from banks or credit card companies, and the lender cancels or forgives that debt, the amount of debt that's cancelled is income for federal tax purposes. The cancelled debt is "money in your pocket" because you don't have to repay it.

Until recently, the same logic applied to most recourse mortgages. After surviving the stress of foreclosure, many people were surprised by a tax bill from the IRS. For example, say at the time of foreclosure you still owe $200,000 on your mortgage. According to the bank's appraisal, the fair market value of the home is only $190,000. If you transfer the house to your bank in lieu of foreclosure, and the bank doesn't make you pay the $10,000 difference, or "deficiency," then you have a $10,000 taxable gain.

There are some exceptions. For instance, debts that have been discharged through bankruptcy aren't considered taxable income. Similarly, if you're insolvent (your total debts are more than the fair market value of your total assets) when the debt is cancelled, some or all of the cancelled debt usually isn't taxable.

In the case of non-recourse mortgages, there's no cancelled or forgiven debt. With these mortgages, the amount realized on foreclosure (or transfer in lieu of foreclosure) is never less than the outstanding debt. In other words, the price the property sells for at foreclosure is treated as the balance owed on the loan, no matter what the sale price may be.

The Mortgage Forgiveness Debt Relief Act (MFDRA)

Late in 2007, spurred by soaring home foreclosures, the MFDRA became law. Generally, it lets you exclude from your taxable income most if not all of any cancelled or forgiven debt that might come about because of a foreclosure. There are limits, however:

The cancelled debt has to be on your principal residence. The debt can be from a loan that you took out to buy, build or substantially improve your home. It can also be for refinancing the mortgage on your home. Since it applies only to your principal residence, commercial and vacation properties usually don't qualify.
Only debt that's forgiven in 2007 through 2012 qualifies.
If you file a joint tax return with your spouse, you can exclude up to $2 million of forgiven debt from your income. If you're married and file separately, you can exclude up to $1 million.
You have to report the amount of forgiven debt on a special IRS form, and attach it to your tax return.
If your forgiven debt doesn't qualify under the MFDRA, don't forget about the insolvency and bankruptcy exceptions noted above.

Millennials, also known as Generation Y, have come of age during one of the most turbulent economic times in American history. And these 20-somethings still want to buy homes, despite seeing home values plummet during their formative years.
"The aspiration for homeownership is still there, but they also recognize it might take a little longer for them to buy," says Gary Painter, director of research at the Lusk Center for Real Estate at the University of Southern California in Los Angeles.
Doug Perlson, founder and CEO of online real estate firm RealDirect in New York, says millennials -- adults younger than 30 -- tend to be more conservative than other homebuyers because of their experience with the rocky economy during their college years and as they settled into their first jobs.
"In the short term, many millennials are held back from homeownership because of the need for savings for a down payment and because of tightened credit expectations," Painter says.
According to the 2012 National Association of Realtors Profile of Home Buyers and Sellers, the median age of first-time buyers has remained relatively consistent at 31. A more noticeable shift, says Walter Molony, economic issues media manager for NAR, is the decline in market share of single buyers by 7 percent over the last two years. More stringent credit standards make it easier for dual-income couples to qualify for a mortgage than a single borrower.

A challenge: Getting good credit

Painter says tightened credit standards can be particularly hard on younger buyers who have had less time to build a strong credit history or to overcome credit mistakes.
"Millennials, especially if they have been underemployed and have student loan debt, should check their credit report and do what they can to improve their credit score," Perlson says.
Scott Spann, financial planner with Financial Finesse, a provider of workplace financial education in El Segundo, Calif., says student loan debt can be a challenge for Gen Y borrowers.
"The size of the debt itself isn't necessarily a problem, but the monthly payments factor into the debt-to-income ratio that lenders evaluate," says Spann.

Another challenge: Saving for a down payment

A perennial problem for first-time buyers is saving for a down payment. Saving can be more difficult for young buyers in entry-level positions. Perlson says most rely on their parents in some way when buying a home, either for down payment money or a loan guarantee.
NAR says 24 percent of first-time buyers in 2012 received a gift from a relative or friend and 6 percent received a loan from a relative or friend.
"Anecdotally, we've heard about a trend in the past couple of years from our members in which parents pay cash to buy a house for their children and then offer them a mortgage with better terms than the bank would provide," Molony says.

Job mobility versus stability

In addition to the financial obstacles to purchasing a home, many Gen Y buyers lack the job stability to buy.
"A big issue is expected mobility," says Spann. "If you have a stable job or lots of opportunities in the same area then it almost makes more sense to buy than to rent, but if you are moving in the next two years you shouldn't expect rapid appreciation in your home value and you should probably rent."
Spann says buyers should anticipate owning their home for at least five years, especially if they are buying in a market without a lot of appreciation. He also says buyers should be prepared for the additional costs of homeownership beyond principal, interest, taxes and insurance such as homeowners association dues, repairs and ongoing maintenance.

Advantages of buying

In spite of the obstacles to buying, some factors drive millennials to become homeowners. In many areas, it costs more to rent a house than to buy one.
"In areas where rents are rising, locking in a 30-year loan can be a protection against future increases," Spann says.

Drop In 2nd Quarter Delinquency Rate Marks Another Record!


The national mortgage delinquency rate sunk to 4.09 percent in the second quarter of this year, representing a near 26 percent decrease from the same quarter last year, according to data fromTransUnion .
The delinquency rate, which includes loans that are 60 days or more past due, also showed a 10 percent quarterly decline.
“This marks the third quarter in a row where we have posted all-time highs in terms of delinquency improvement and that is very welcome news for both borrowers and their lenders,” said Tim Martin group VP in TransUnion’s financial services business unit. “Many of the delinquent mortgages we have been tracking have been delinquent for a very long time, so it is encouraging to see this number is coming down so significantly.”
The reduction was widespread across the country, with all states, plus the District of Columbia, experiencing annual declines in their delinquency rates. States showing significant improvements were also states plagued with a high rate of 60-plus delinquencies.
For example, Florida and Nevada held the highest delinquency rates, at 9.87 percent and 7.74 percent, respectively. Though, delinquencies decreased by more than 26 percent in each state. The three states that led with the biggest annual declines overall were Arizona (-41.7 percent), California (-40.8 percent), and Colorado (-35 percent).
Furthermore, 95.4 percent of metro areas tracked saw annual declines in their delinquency rate in the second quarter, up from 91 percent in the first quarter of this year.
The downfall was the largest in Phoenix, where the rate plummeted 47.7 percent. Other metros that experienced steep drops included San Francisco (-43.7 percent), Denver (-38.9 percent), Los Angeles (-38.9 percent), and Detroit (-38.8 percent).
According to TrasnUnion’s projection for the third quarter, the delinquency rate should slip below 4 percent for the first time since 2008.
Martin noted factors such as improving prices and low interest rates should help with reducing the delinquency rate throughout the year, but warned “the recent and sizable increase in mortgage interest rates may eventually slow the progress.”

Could That Student Loan Cause You Problems When Applying For A Mortgage?

The long awaited graduation from college is finally over and it is time to move on. All of that hard work has finally paid off as you begin a new path of life into the world of employment. The job is found, the money seems sufficient and you are on your way. Time flies by and before you know it, you are ready to purchase your first home and take on another loan. Have you prepared yourself for this financial adventure? You will soon find out if student loan issues crop up when applying for a mortgage.
Getting a student loan, or multiple student loans, is not difficult for most students. There is plenty of information available for students online and throughout college offices. In fact, with each year of college, students take on more student loan debt. It has become a way of life and the price of higher education that can last for years as students continue to seek the highest of degrees.

So what does this have to do with getting a mortgage? It's all about risk and qualifying for the loan. In the past, lenders were able to ignore the debt owed on student loans if the loans were in deferment for at least three years. Deferment is common while still attending school, but also occurs for a period of time after graduation as this gives the student time to find a job and get settled on their own. However, lenders are no longer able to ignore deferred student loans. They are now an important part of the debt to income ratio of the mortgage application.

There are several steps that borrowers can take in order to lessen the credit burden of student loans when applying for a mortgage. When the lender looks at a credit report that has student loans, it is almost unbelievable at how many times the same student loan will appear. The lender usually will request that the credit agency correct the duplicates. However, there may still be a list of loans that remain on the report. Each one of these will be counted as debt that the borrower is carrying, even if the loan is in deferment. When applying for a mortgage, consolidating student loans will most likely reduce the monthly payment that is due as compared to carrying several loans. One lower monthly payment for student loans may have a positive result on the debt to income ratios.

Even FHA and VA mortgages have restrictions regarding student loans. These government insured mortgages require that if the student loan is scheduled to start or become due within 12 months of the mortgage closing, they must be included in the debt to income ratio. In order to be omitted from DTI ratios, the borrower must provide the lender with a written statement showing that the debt will be deferred beyond the 12 month period.

Keeping monthly student loan payments up to date is a very important part of your credit profile. For a multitude of reasons, many people have not paid their student loan debt on time, thus, putting it in default. When applying for an FHA, VA or USDA mortgage, the lender is required to pull a Federal CAIVRS report (Credit Alert Verification Reporting System) which will tell them if the borrower has neglected to pay any government backed loans. There is no getting around non-payment of debt owed to the government.

If at all possible, any borrower who has student loans and plans to purchase a home should try to save as much as possible for the down payment. With a higher down payment towards the purchase, the amount of risk for the lender is reduced. Since it is difficult to reduce the student loan debt which may take years to pay off, it is important to keep other debt at a minimum. This will keep the debt to income ratio down and hopefully within the lender's limits. Make sure to pay all debt obligations on time which will produce a better credit score despite the student loans.

Many former college students have lived through the frustration of these issues. Some have come succeeded in getting the mortgage and some have not. However, no one should let these issues stop them from owning a home without giving it their best shot. With some work involved, they may be surprised at the outcome.
